Lenovo Group's CEO, Yang Yuanqing, offered a clear rebuttal to skeptics questioning the durability of AI demand during the company's Q1 FY2026/27 earnings call: "There may be bubbles in certain areas of AI, but the era of AI for everyone is just beginning." This statement came as the company released a robust set of financial results covering the second quarter of the calendar year.
Revenue for the quarter hit $26.94 billion, marking a 43% year-on-year surge, with all three of its core business groups achieving double-digit growth. This performance puts the company's ambitious goal of surpassing $100 billion in annual revenue within two years firmly on track to be achieved ahead of schedule. The standout highlight was AI-related revenue, which grew 60% annually, alongside a long-struggling infrastructure business that has now decisively returned to profitability. Furthermore, a massive surge in AI server order backlogs has essentially secured a stable revenue stream for the foreseeable future.
While the company reported a net loss of $609 million attributable to shareholders, this was heavily influenced by two non-cash items. Stripping these out, adjusted net profit soared 176% to $1.075 billion, breaking through the $1 billion mark for the first time. This performance lifted the adjusted net margin to 4.0% and expanded gross margin to 16.5%, an improvement of 1.8 percentage points compared to the same period last year.
The market's response was immediate and emphatic. Following the earnings release, shares of LENOVO GROUP (SEHK: 00992) jumped over 20% in a single session, closing at HKD 34.90. This momentum is part of a broader re-rating that has seen the company's stock price climb nearly 300% year-to-date, pushing its market capitalization to over HKD 430 billion—a more than threefold increase from the start of the year.
For the past five years, Lenovo's market cap had languished between HKD 100 and 120 billion, with a price-to-earnings ratio hovering between 8x and 10x—far below the global tech industry average of 35x. With its AI strategy now translating into tangible financial results, the company has finally proven its worth, shedding the outdated valuation framework of a traditional PC maker.
The market's perception has clearly shifted. It no longer judges Lenovo solely as a hardware vendor, and this latest earnings report confirms the company has carved out a credible position in the AI era. However, the path ahead is not without obstacles. Lenovo's role in the AI supply chain remains primarily that of an integrator and deliverer, with its business logic reliant on economies of scale to manage cost ratios. A debt-to-asset ratio of approximately 88% and a current ratio below 1 also raise concerns about working capital management and liquidity risks.
Riding the AI Wave to Real Profits
For an extended period, the market viewed Lenovo as purely a PC hardware company. This perception was not unfounded—as recently as the June quarter, its Intelligent Devices Group (IDG), encompassing PCs, tablets, and smartphones, still accounted for over 60% of total revenue. With the global PC market entering a phase of stable, mature growth and memory chip costs escalating, the growth narrative for this segment had become increasingly constrained. The company's stagnant stock price, lingering in the HKD 8-9 range, reflected this sentiment.
The shift in perception began in April, following the acquisition of Infinidat, a global provider of high-end enterprise storage solutions. As the stock began to climb, Lenovo's Q4 FY2025/26 report in May showcased the potential of its non-PC businesses. The Infrastructure Solutions Group (ISG), which includes AI servers, storage, and liquid-cooling solutions, returned to profitability for the first time, becoming a key highlight and propelling the share price from around HKD 11 to HKD 26 by mid-July.
While some market watchers remained cautious, this quarter's report has dispelled lingering doubts. The company has unequivocally demonstrated its ability to monetize AI. Lenovo achieved a record quarterly revenue of $26.94 billion, up 43% year-on-year, with adjusted net profit attributable to shareholders reaching $1.075 billion, a 176% increase. For the first time, the company separately disclosed that AI-related revenue—which includes AI PCs, AI servers, and AI services across its three main business groups—accounted for 35% of total revenue, growing 60% year-on-year to approximately $9.3 billion. This clearly signals that its AI transformation is translating into effective earnings power.
The strong overall performance was a collective effort from all three business groups. The largest segment, IDG, generated $17.11 billion in revenue, up 27% year-on-year, with operating profit of $1.21 billion and a stable operating margin of 7.1%. The Solutions and Services Group (SSG), which offers IT services and project solutions, contributed $2.88 billion in revenue but boasted an impressive operating margin of 24.2%, with operating profit reaching $700 million.
The most dramatic improvement, however, came from the ISG, which had just turned profitable in the previous quarter. Revenue surged from $5.6 billion in the March quarter to $8.5 billion, while operating profit jumped from $200 million to $780 million, pushing the operating margin from 3.6% to a robust 9.1%. This exceptional growth was fueled by strong demand for AI compute from enterprise customers, with both cloud service providers and enterprise/SMB infrastructure revenue nearly doubling year-on-year, and gross profit soaring 1004% and 402%, respectively. Furthermore, Lenovo's AI server order backlog reached an impressive $54 billion, up 157% sequentially, suggesting the growth trajectory for ISG has substantial runway.
An Accounting Paradox Behind the Record Numbers
The earnings report also featured two contrasting data points that sparked considerable discussion. While revenue grew 43% and adjusted net profit reached $1.075 billion, the company reported a book loss of $609 million—a stark reversal from the $505 million profit recorded in the same quarter last year. On a reported basis, operating profit plunged 98% from $785 million to just $19 million. However, adjusted operating profit surged 141% to $1.523 billion. This creates a classic accounting paradox where the business is fundamentally improving, yet the bottom line shows a loss.
The root cause lies not in operational deterioration but in two non-cash items. The largest was a $1.69 billion fair value loss on the revaluation of warrants issued in January 2025, triggered by the sharp appreciation of Lenovo's stock price during the quarter. The second was a $30 million notional interest expense on convertible bonds. The nearly $1.7 billion gap between adjusted net profit and the net loss is almost entirely attributable to this non-cash warrant revaluation.
The warrants, issued last January, gave holders the right to purchase Lenovo shares at an initial exercise price of HKD 12.31 per share, later adjusted to HKD 11.51. Yang Yuanqing, as the initial subscriber, agreed to purchase 220 million warrants, with an option to acquire up to an additional 330 million shares if management participation fell short. The warrants were also allocated to the management investment vehicle Wisdom Summit and external investors. In essence, this financial instrument allowed the company to raise capital at a lower cost than issuing new shares or high-interest bonds, providing funds for business expansion and working capital while optimizing its capital structure.
As Lenovo's share price soared, the value of these warrants increased correspondingly. Under Hong Kong Financial Reporting Standards, this appreciation must be recorded as a fair value loss on derivative financial liabilities. Combined with the convertible bond's notional interest, these non-cash charges pushed the company from profit into a loss. The warrants expire on January 8, 2028, and management expects this type of non-cash volatility to persist until the end of FY2027/28.
Given the external environment, Lenovo's stock price may continue to climb. Global tech giants are accelerating their AI infrastructure investments, with hyperscale cloud providers like Amazon, Microsoft, Google, and Meta all raising capital expenditure guidance, fueling sustained demand for AI servers, data centers, and liquid-cooling solutions. Companies with strong ties to Nvidia have particularly benefited, both in earnings and share price performance.
Lenovo's relationship with Nvidia is deep and multifaceted. In January, Yang Yuanqing and Nvidia CEO Jensen Huang jointly announced a gigawatt-scale AI infrastructure deployment plan—the Lenovo AI Cloud Super Factory. Yang predicted that business cooperation with Nvidia would quadruple over the next three to four years. In March, Lenovo was named a global launch partner for Nvidia's Vera Rubin NVL72 platform. These collaborations suggest that the gap between accounting net profit and adjusted net profit will likely persist for the next two years, adding complexity to how the market interprets Lenovo's financials and values its stock.
Can Lenovo Sustain Its "Shovel Seller" Advantage?
Lenovo appears well-positioned to maintain its current momentum in the near term. Its relationship with Nvidia dates back to the PC era, where Lenovo, as one of the largest PC shippers, served as a key distribution channel for Nvidia GPUs. Nvidia's website consistently lists Lenovo among the first partners for new GPU launches, alongside Cisco, Dell, and HP.
In the Super Factory collaboration, Nvidia provides the chips and accelerated computing platform, while Lenovo handles design, manufacturing, integration, global deployment, and liquid cooling. Jensen Huang has characterized Lenovo as a company capable of "fully integrating independent design, manufacturing, and global services at scale," suggesting a deeper partnership than mere contract manufacturing.
However, Lenovo's actual position in the AI value chain is that of an assembler and system integrator—installing Nvidia chips into servers, adding storage, cooling, rack infrastructure, and software, then delivering a complete, ready-to-deploy system to cloud service providers and enterprises. The core technology, the GPU, is not Lenovo's proprietary advantage. In the AI compute supply chain, GPUs capture the most significant profit margins; integration and delivery services yield far thinner returns.
While ISG's operating margin has shown remarkable improvement to 9.1%, this likely represents a near-term ceiling given the current supply-constrained market. The company's gross margin improved only 10 basis points sequentially, indicating that profit growth was driven primarily by revenue scale diluting operating expenses, across both smart devices and infrastructure services. If competition intensifies within the AI server market, these margins could face further compression.
A more significant concern is the potential distortion in the current AI compute market. The market remains firmly a seller's market, with supply struggling to keep pace with demand. A common phenomenon in such conditions is buyers placing orders early or in excess to hedge against potential shortages. While Lenovo's surge in AI server order backlog is impressive, it is difficult to determine how much represents genuine end-user demand versus precautionary "fear of missing out" ordering.
This quarter's report reveals that Lenovo is betting heavily on the current cycle. Inventory levels surged by $4 billion sequentially and $7 billion year-on-year. This stockpiling strategy ensures delivery capability and secures orders, but it also carries significant risk. If AI compute supply shifts from scarcity to surplus, these accumulated inventories and high carrying costs could quickly translate into operational strain.
Furthermore, Lenovo's financial structure is vulnerable during a cyclical downturn. As of June 2026, the company held $70.1 billion in total assets against $61.9 billion in total liabilities, resulting in a debt-to-asset ratio of approximately 88% and a current ratio of about 0.98. This indicates that current assets are insufficient to cover short-term liabilities due within one year. Significant upfront investments in operating expenses and inventory this quarter have further increased capital demands. In an upcycle, high leverage amplifies returns, but if AI capital expenditure wanes, the combination of high inventory and high debt would pressure mid-stream hardware makers first.
Lenovo has indeed benefited substantially from the AI boom, yet it has not established a technological moat that makes it irreplaceable. As the compute market transitions from scarcity to equilibrium, the company's high-debt, high-inventory financial structure will become a critical variable to watch. The wave of AI for everyone is indeed just beginning, but with it come significant challenges and tests for Lenovo.
